What a prepaid expense is, why it sits as an asset until used, and how an annual insurance payment is spread across twelve months.

Updated

In short

A prepaid expense is a payment made now for a benefit used in later periods. SimpleERP has no automatic spreading: post the payment to a prepaid asset account, then a monthly journal moving each month's share.

A prepaid expense is an amount paid in advance for goods or services the business will use in later periods, such as a year's insurance premium or rent paid ahead. Because the benefit is still to come, it is held as a current asset and moved to expense month by month as it is used, so each month carries only its own share.

Prepaid expense: a worked example

On 1 October 2026 Lakshmi Steel Furnitures pays ₹1,20,000 for factory insurance covering October 2026 to September 2027, ₹10,000 a month.

DateAccountDebitCredit
1 Oct 2026Prepaid expenses₹1,20,000
1 Oct 2026Bank (HDFC)₹1,20,000
31 Oct 2026Insurance₹10,000
31 Oct 2026Prepaid expenses₹10,000
After six monthly journals, ₹60,000 is expensed in 2026-27 and ₹60,000 stays prepaid on 31 March 2027.

FAQ

Questions, answered

Is a prepaid expense an asset?

Yes, a current asset. The business has paid for a benefit it has not yet received, so it is owed that benefit. The asset shrinks each month as the cost is moved to expense.

Do I need to bother for small amounts?

Not usually. A ₹2,400 annual software subscription can be expensed when paid. Prepaid accounting matters when the amount is large enough to distort a month's or a year's profit, such as insurance, annual maintenance contracts or rent advances.

Is a rent deposit a prepaid expense?

No. A refundable security deposit is an asset you get back, so it stays as a deposit until refunded. Rent paid in advance for future months is a prepaid expense and is expensed as each month passes.

Can SimpleERP post the monthly share for me?

Not yet. There are no recurring or scheduled journals. Post each month's journal by hand, or post a quarterly one if your accountant prefers fewer entries. The prepaid account's ledger shows what is left to expense.
